🏦The EFF aims to provide assistance to countries experiencing serious balance of payments imbalances because of structural impediments, or slow growth. It provides support for comprehensive programs with policies needed to correct structural imbalances over a longer period. 2/6
🚫What it is not? The #IMF program is not a bailout. With an IMF program comes credibility and it aims to bring back confidence in 🇱🇰's economy giving #LK access to bilateral, multilateral and financial markets. However, it does not solve all 🇱🇰's economic woes. 3/6

How to tackle a DDR?

So far #SriLanka has talked about restructuring ext debt & not domestic debt.

Our paper shows that current IMF targets for DR are unlikely to deliver a sustainable pathway for econ recovery & debt management, unless rates are brought down by over 10%.

We don’t see a path for reducing int rates adequately, given high risk in the economy & lack of confidence on financial management.

Int rates are also high because Govt has a huge borrowing appetite simply to repay what has already been borrowed.

That is a vicious cycle.

Finance Fallacy: Real rate = Nominal rate – inflation rate

Most investors rely on this formula, which is WRONG!

Let me tell you why.

First, let's look at the meaning of those terms?

• Nominal int rate: rate of return earned in “money” terms

• Real int rate: rate of return earned in “real” (purchasing power) terms. It's the return after adjusting for effect of #inflation (impact of rising price levels)

Why the formula is wrong?

“Fisher's Equation” gives the link between:
• Real rate (R),
• Nominal rate (N), and,
• Expected inflation rate (E).

1 + N = (1 + R) * (1 + E)

So,
R = {(1 + N)/(1 + E)} – 1

An “approximation” of this turns out to:
R = N - E

After years of borrowing that led to an unsustainable situation, an external moment triggered a huge economic crisis in the country, possibly the worst in modern history.
The exchange rate skyrocketed, inflation rose to very high levels before falling, interest rates shot up to unexpectedly high levels. There were huge shortages across the country, especially of food and medicine in the poorer parts of the country.

@CBSL restricted access to its Standing Deposit (SLF) and Standing Lending Facility (SLF) to Banks.

Last time this happened was in Sep 2014.

What is SDF/SLF?
SDF: banks can park their excess money on an overnight basis. SDF Rate now is 14.5% p.a.

SLF: banks can borrow money on an overnight basis, to meet their liquidity needs. SLF Rate now is 15.5% p.a.

Collectively, SDFR and SLFR is called "CBSL policy rates".

What’s the role of SDF?
Banks with excess money (usually) lend to other banks, at a rate higher than SDFR.

This is because they can earn SDFR simply by depositing at CBSL.

After lending, any excess money that remains, they'd park at CBSL SDF.

2/ Let's assume some 20 years ago, in an election, a politician's crony friend donated some 100m LKR to an election campaign. In return, the crony wanted at least 200m LKR in profit a year in some way if the politician got elected.
3/ The politician gets elected. Now, he must help his crony friend.

Can he explicitly steal 200m and give every year? Nah, that's too easy to trace.

Instead, he creates an opportunity for the crony friend to earn that kind of money.

2/ Of course, this is very much personal view and there are many flaws in this argument as its oversimplified a lot. But my hope was that this serves as a good basis to think and talk about inequality in Sri Lanka.
3/ The main idea is that concept of "middle class" or "lower class" or "upper class" is way too subjective and moral. Becomes very difficult to talk and make decisions based on it. Recent tax debate shows this as well.

Yes, taxes take our money away. We feel it as it’s visible.

But if you look closely, inflation takes away more.

It’s a silent serial killer.

It’s worse for low/middle income groups, because they spend most % share of their income on food.

Remember, food inflation is 95%.

What creates inflation?

• Cost-push
Supply side effects (shortages, disruptions, etc.)

• Demand-pull
Demand side effects - related to money printing & low interest rates.

The spike in inflation was mostly due to demand side, while recently was due to supply side effects.

Time for another #FactCheck, especially on how the protest has delayed IMF support.

According to Minister @nanayakkara77 the "chaotic situation in the country fuelled by revolutionaries" delayed a staff-level agreement b/w SL and the IMF. [1]

This is FALSE.
The delay in progressing on IMF negotiations is largely due to the delays in enacting tax laws to change the tax structure, presenting a plan to achieve debt sustainability, and adopting an interim budget.
Whilst the IMF has not officially issued any statements about the protests delaying a bailout, it has called on Sri Lanka to pro-actively engage with China on debt-restructuring.
